Qcow2 overlay works with below command

# qemu-img create -f qcow2 -b /mnt/arch/winxp/winxp_bi.img winxp1.cow

And here is the reference in xen config file.

disk = [ 'tap:qcow2:/var/opt/espresso/centos/winxp1.cow,xvda,w',
         'tap:aio:/var/opt/espresso/centos/swap.img,xvdb,w'     ]
