I had the typo for disk = ['file:/root/sda2.img,sda2,w']
which is really disk = ['file:/root/sda7.img,sda2,w']
 
I figured it out that the image file has to be in domain0 partition. The one I posted is trying to boot off from the guest OS partition in this case it is sda2 in which sda7.img file resides.
After I move it into /dev/sda1, than everything is working.

Shouldn't you have

disk = ['file:/temp/sda7.img,sda2,w']

in the configuration file? After all, that's where you
saved the image of /dev/sda7, not in the /root directory...
