You need to build an initrd/initramfs for the xen'ified kerel.
and then add it to your grub stanza.

Something like:
# cd /boot
# mkinitrd -o initrd.img-2.6.16-xen 2.6.16-xen
----
title Xen 3.0.2 / XenLinux 2.6.16
root (hd0,0)
kernel /xen.gz dom0_mem=131072 
module /vmlinuz-2.6.16-xen root=/dev/hdb6 ro 
module /initrd.img-2.6.16-xen
----
