I think there's something wrong in
http://xenbits.xen.org/linux-2.6.18-xen.hg repository at the moment.

You could wait for a couple of days and try again, or then use this
instead:

http://bits.xensource.com/oss-xen/release/3.4.2/linux-2.6.18-xen-3.4.2.tar.gz
