MPEG-4/XVID/DVIX would be a good choice. You could use the open source Kdenlive non-linear video editor to convert the videos to MPEG-4.

I have no problems trying to watch the videos in .MTS format using VLC media player.

My concern is not the encoding format per se but rather the size of the videos (though the mplayer on Debian Lenny needed special parameters to read the MTS files),. The suggested formats is in the decrease the size, by compressing the videos further.
