with the kernels from kernel.org, i see that it has the ability to do Xen if you compile.  Would I still need to use the xen.gz in my grub config? or boot the kernel directly?

could the issue here be that we are running xen dom0 on 2.6.18 and trying to run 2.6.3x as domU?

It's different. See http://wiki.xensource.com/xenwiki/XenDom0Kernels

vanilla kernel from kernel.org should work for domU guest, but last
time I check it's still missing some feature (like memory balloon-up).
Xen patches from Suse enables old-style xen support with most features
working for newer kernel.
