Debian stock Xen boots bzip2-compressed Dom0 kernels just fine, :
# file /boot/vmlinuz-2.6.32-5-xen-amd64
/boot/vmlinuz-2.6.32-5-xen-amd64: Linux kernel x86 boot executable bzImage, version 2.6.32-5-xen-amd64 (unknown@Deb, RO-rootFS, swap_dev 0x2, Normal VGA

Your experience is valuable, it's just unclear, what configuration does it apply to.
